Babylon Labs has advanced a proposal to integrate native Bitcoin collateral into Aave V4, using a design that keeps Bitcoin on the Bitcoin network while enabling borrowing against it on Ethereum. The proposal, submitted to Aave's governance forum on October 14, builds on earlier discussions about the integration.
The system relies on Trustless Bitcoin Vaults, a mechanism based on Bitcoin's Taproot functionality. Users would lock Bitcoin into this arrangement on the Bitcoin network while Aave V4 records restricted collateral units in a dedicated lending market. These accounting units are designed not to circulate like standard wrapped Bitcoin tokens.
The primary advantage is that Bitcoin holders could borrow stablecoins against their BTC while the underlying coins remain subject to Bitcoin network spending conditions. Aave's proposed design isolates this market's specific risks rather than combining them with other collateral assets.
The proposal remains in an early governance stage and is not yet a live borrowing product. Several steps must still occur, including risk analysis, community support, a Snapshot vote, and an eventual on-chain governance proposal.
Forum participants have already raised technical concerns, particularly about emergency pause mechanisms and control of vault infrastructure components. These operational details are critical in lending markets, where the ability to manage or liquidate collateral becomes essential during market stress.
