Token Compensation for Employees and Advisors: Key Legal Considerations

Token-based compensation arrangements—whether for developers promised tokens over a vesting period or advisors offered a percentage of token supply—require careful legal structuring to function effectively and remain compliant.

Defining the Award and Responsible Parties

Token compensation agreements must clearly identify the legal entity making the promise and the entity issuing or holding the tokens. If a development company employs staff but a separate foundation controls token issuance, documents should establish how the employer will obtain tokens and who bears responsibility if delivery fails.

Allocations must be measurable and precise. An award described as a percentage of token supply should specify the relevant supply, measurement date, and how future minting, burns, or migrations affect the calculation. Similarly, token valuations tied to dollar amounts require a valuation date, pricing source, and fallback for illiquid markets.

Vesting, Delivery, and Transfer Timing

Three separate events often occur months apart: contractual vesting (when service conditions are satisfied), delivery (when tokens reach the recipient), and transferability (when recipients can sell or move them). Agreements should clearly distinguish each stage and specify whether vested rights survive if the recipient departs before delivery.

Vesting schedules should specify a start date, any cliff period, installment schedule, and performance conditions. Milestones must be objectively assessable, with a defined process for confirming completion and resolving disagreements.

Addressing Project Changes and Delays

Token launch agreements require specific triggers and delivery deadlines. "Launch" can mean smart contract deployment, network activation, public distribution, or exchange listing—each interpretation produces different outcomes.

Agreements should address what happens if the project abandons the token, postpones launch indefinitely, changes blockchains, or issues replacement assets. The parties should decide whether such events produce substitute awards, cash obligations, continued rights, or termination, subject to applicable law.

Termination and Relationship Changes

Termination provisions must separately address unvested awards, vested but undelivered tokens, and tokens already transferred. Agreements should define cause, any cure periods, and the impact of resignation, termination without cause, death, disability, or business sale.

If the company retains repurchase or clawback rights, the scope, exercise period, and pricing must be specified and reviewed against employment and wage laws.

U.S. Wage and Employment Requirements

Federal wage regulations generally require minimum wage and overtime payments in cash or negotiable instruments payable at par. Companies should not assume token transfers satisfy wage requirements for covered employees.

A compliant approach is to satisfy wage and salary obligations through standard payroll, with token incentives separately documented as supplemental awards. Federal overtime rules can require bonuses to be included in regular-rate calculations unless an exclusion applies. State and local wage laws may also protect earned token compensation or restrict payment methods, delays, deductions, and forfeitures.

Worker classification matters as well. Calling someone an advisor or contractor does not determine their actual employment status under Department of Labor guidance.

Securities Law Compliance

The securities analysis must address both the token and the specific compensation arrangement. Rule 701 may cover certain compensatory offerings by eligible nonreporting issuers under written plans, but it has offering limits, disclosure obligations, and recipient requirements. Eligible consultants and advisors must provide bona fide services and cannot engage in capital raising or token promotion.

Securities issued under Rule 701 are restricted securities. Vesting does not make them freely tradable, and applicable state securities laws and federal antifraud rules remain relevant.

Valuation and Tax Implications

For unrestricted virtual currency compensation, the IRS generally measures income by fair market value in U.S. dollars when received. Employee payments carry withholding, employment-tax, and Form W-2 obligations, while independent contractors recognize service income and may face self-employment tax.

Restricted property requires separate analysis under tax code Section 83. Compensation income generally arises once property is transferred and becomes substantially vested, with the taxable amount reflecting fair market value at that time. A contractual vesting date and tax recognition date should not be assumed to coincide.

A Section 83(b) election can accelerate compensation income to the transfer date for qualifying restricted property, but it requires filing within 30 days and carries risks if the property is later forfeited. Promises to deliver tokens in a later tax year may implicate deferred-compensation rules under Section 409A unless an exclusion applies.

Practical Implementation

Agreements should specify wallet verification procedures, supported networks, transaction-fee responsibility, and processes for failed transfers. Written terms must align with any smart contracts controlling vesting or release, with clear procedures for handling discrepancies. Appropriate governing-law and dispute-resolution provisions should be included.
